Does anyone know of a free program that can be used to edit raster data
sets. I need to edit a DEM for a flood simulation i.e. digitize
features onto the surface.

Any advice appreciated.

You can use the open source GIS SAGA.

TAS (Terrain Analysis System) might do it:
